I saw that there are 720p and 1080p tv sets available. I also saw a 1080p blu-ray player. What happens if you play a 1080p blu-ray on a 720p tv? Will it work ok? Will the picture still be good?

With HDTVs, they scale the image to the native resolution. If you have a 720p HDTV, it will scale low res and high res images to 720p. This will happen if you connect a BluRay player to a 720p TV.
The image will still be amazingly sharp like HDTV programming.

No.
All HDTV's convert the input video signal to the resolution inside the TV.
This means your friends BluRay player is out-putting 1080 but the TV then down-converts the video to 720 for processing and display.
Same way if you feed the HDTV a standard def DVD which is 480. The TV will up-convert the video to 720.
